2️⃣ What Duration Really Means

Duration is not time. It measures interest-rate sensitivity.

🔹 Step 1 — From pricing to “weighted average time”

  1. Each coupon payment has a present value (PV).
  2. Each PV contributes a weight to the total price: [ w_t = \frac{PV_t}{Price} ]
  3. Multiply each weight by its time (t), and sum: [ D = \sum_t w_t \, t ] → Macaulay Duration (in years).

Example:

Even though expressed “in years,” Duration ≠ Maturity → it is a weighted average of timing, not the final payoff date.


3️⃣ From Derivatives to Intuition

Mathematically, Duration comes from differentiating the price with respect to the yield (r):

This connects to the slope of the price-yield curve.


4️⃣ Modified Duration — Changing the Units

Think of the comparison between centimeters and feet — different units, same meaning.

To turn Duration into a percentage price change, divide by (1+y):

[ D_{mod} = \frac{D}{1+y} ]

Then, for small yield changes:

[ \frac{\Delta P}{P} \approx - D_{mod}\,\Delta y ]
