2.1 Zero-Coupon Bond Intuition
You buy a 10-year zero-coupon bond.
- If yield increases after one year → price falls.
- If yield decreases → price rises.
Key Idea:
If:
- You bought expecting 10%,
- One year later market yield becomes 20%,
Then:
- New buyers earn 20%.
- You will earn less than 10% over your holding period.
Because:

2.2 Coupon Bond – Full HPR Calculation
3-year bond:
- Coupon = 4%

- Reinvestment rate = 1%

2.3 Intuition
Two forces:

Buy:

4. Portfolio Standard Deviation – Critical Concept
Two risky assets:
