2. Equity Valuation Overview
The goal of equity valuation is to determine the intrinsic value of a stock.
Key principle:

A stock is worth the present value of all dividends that will be paid in the future.

4. Earnings and Price-Earnings Ratio
Each company also reports earnings per share (EPS).

5. Dividends, Earnings, and the Plowback Ratio
Companies generate earnings.
These earnings can be:
- Paid as dividends
- Reinvested in the company
Plowback Ratio
The plowback ratio (b) measures the fraction of earnings reinvested.

6. Dividend Discount Model (DDM)

7. Required Return from CAPM
The required return is determined using CAPM:
\[k = R_f + \beta (E(R_M) - R_f)\]

8. Zero-Growth Valuation
If the company does not grow, earnings equal dividends.
Price becomes:

9. Value of Growth Opportunities (PVGO)
Actual stock price may differ from the zero-growth price.
The difference represents the value of growth opportunities.
\[PVGO = Price - Price_{NoGrowth}\]
Interpretation:
- Positive PVGO → growth opportunities are valuable
- Negative PVGO → reinvestment destroys value
10. Growth from Retained Earnings
Growth arises from reinvesting profits.
The relationship is:
\[g = b \times ROE\]
Where:
- (b) = plowback ratio
- (ROE) = return on equity
11. Return on Equity (ROE)
Return on equity measures:
How efficiently managers invest retained earnings.
\[ROE = \frac{g}{b}\]
